Two years after incorporation, Frank sold 20 shares of his stock to Melinda.

After Melinda became a shareholder, Frank, Jane and James voted to acquire 40% of the surplus inventory of Barbells, Inc., which Frank solely owned, for the price of $25,000. The Board relied on Frank’s opinion, as owner of Barbells, Inc., that this was a fair price for the inventory. In fact, this price was greatly inflated. Frank began gradually taking much of this inventory for his personal use without paying for it.

Also after Melinda became a shareholder, Frank, Jane and James hired Jane and James as additional officers of the corporation and paid them a salary sufficient to ensure that there would be no profits remaining to pay as dividends to Melinda.

In order to fund the purchase of the surplus inventory of Barbells, Inc., Fitness, Inc. took out an unsecured loan from Wells Fargo for $20,000. Two days before the Wells Fargo loan was due to be paid back, Fitness, Inc. repaid the $40,000 loan from Frank. This left Fitness, Inc. with only $5,000 in total assets.

Wells Fargo filed a lawsuit against both Fitness, Inc. and Frank, seeking to recover its $20,000 loan. Melinda files a derivative action against Frank, Jane and James, alleging that the directors had breached their duty of care to Fitness, Inc. when it acquired the surplus inventory of Barbells, Inc. Melinda also alleged that Frank and the Board had oppressed her as a minority shareholder of the corporation. The directors filed a motion for summary judgment in Melinda’s lawsuit, claiming that their decisions were protected by the business judgment rule.
